Engine Needs Replacement... Maybe. Help!

My '99 V6 (118k miles) started a valve tap-type sound Friday. It doesn't happen when it's cold, at least not yet, but after it's running maybe 20-30 minutes or so in this cold weather it starts tapping. Had it at the dealer today hoping for a report of a water pump or something cheaper. They told me it's coming from the engine block (no more specific) and it needs an engine. First, any comments on that diagnosis? FYI, I'm taking it to my long-time mechanic tomorrow for a 2nd opinion.
Assuming it truly does need an engine, any recommendations if I decide to keep it (which I will try to do as a car payment is not in the budget now, plus otherwise the car is in VGC.) Dealer offered me a new block, with labor upwards of $8k. Ouch. Offered a used engine (not rebuilt!) from a place called Goldwing complete with all labor for $5700. BUT, that engine has 108k on it! Not going that route. Is there another engine source that's reasonable.
Lastly any recommendations where I might get the work done by a recommended mechanic in the greater Lehigh Valley PA area?
