These are pretty tough motors and my guess is a new head gasket will do the trick. That said, you'll absolutely need to bring the head to a machine shop to have it checked for warping and cracking and resurfaced. Even if it wasn't overheated, I'd still always get it checked for warping and resurfaced professionally.
If you want to do the head yourself, it's a big job but not too complicated, you just have to be methodical. I would budget two full weekends (with the head going to the machine shop in between). If you already have a good set of tools with lots of extensions and wobbly joints and a 1/2" torque wrench you'll really just need the E19 socket for the head bolts.
That's crazy about the coolant level sensor. Previous owner engineer is a always a headache as cars get older and cheaper. I always really liked the low coolant/oil lights on the 9k and wondered why more cars don't have them, but I guess they cost money and don't usually benefit the guy paying for the car new. Heck, I hear BMW has even gotten rid of the diptick now (weirdly they didn't have one for the automatic transmission either at least as early as my '96).
