Well... It's bad. Yes, there is water in the oil.
I drained the oil, and the coolant, put fresh oil in, and ran it for a minute or so with no coolant so that there is at least fairly decent oil in the engine, and less water. It ran fine (no roughness). I am going to trailer it to the dealer. Even before last night, there was definately water dripping from the head/block interface right near the where the heater hose comes out of the head. I suppose it is possible that it traveled along the heater hose from the heater valve or sprayed, but I guess that is sort of trivial now. There was no smoke from the exhaust at any time. I checked that before driving to work yesterday, but I did not check the oil.
It is hard to belive that the little bit of driving I did with it overheating, or slowly adding water to the resivoir when it was hot cracked a head, but I suppose it is possible.
I guess I will hand the dealer some $$$, but I like the car, and this is the only non-trivial failure I have had in 40K Mi and 4 years.
