The 1977 cars were the last model year for the VW Beetle in North America. VW was able to meet US federal and California emissions standards (California cars had a catalytic converter), and probably could have met them for another few years. However, with limited production capacity they probably also wanted to steer their customers towards the then-new Rabbit, which was most likely a more profitable offering and reflected the direction that they wanted to move the perception of VW.
Note that air-cooled Porsche 911s continued to be produced for many years after 1977, ending in mid-1998, so I doubt that VW was unable to meet the emissions standards.
