Depending how well he tested the O2 sensor, a bad sensor WILL absolutly make the car not pass. But if O2 sensor is not checked out properly, the culprit for the "dead" sensor could be the air mass meter.
A bad air mass meter makes the engine run too lean in 99% of the cases, and that will show up with "good" (too low) CO and HC values but high NOx.
What is the readings from last test?
Yes you can convert the 85 to use R134 freon, I don't deal with R12 anymore, but convert all the customer cars that want the A/C system up and running.
Sorry I'm a little bit to far from Palm Springs, and I don't have a shop name handy for that area, but I can check around.
