It's perfectly normal for the engine temperature to increase when sitting in traffic. Remember, the fan comes on when the radiator gets hot, not the engine. So yes, running the fan cools the coolant in the radiator, and that coolant makes it to the engine, but only after a while.
As to the two speed fans - the stock fan switch has two settings - 89C and 100C. It comes on at 'normal' speed at 89C, and only comes on at 'high' speed when the radiator temp hits 100C. This rarely ever happens.
If you have the stock radiator switch, you'll still have those temperature excursions. The engine thermostat opens at 82, but the fan only comes on when the radiator temperature exceeds 89. And then it takes some time for the coolant to cool down, so there will be some temperature overshoot.
If you want to avoid the needle bouncing up to 3/4 when in traffic, replace the radiator fan thermoswitch with a lower temp one - 82C and 92C. You can buy these from Townsend imports (http://www.townsendimports.com), and some folks have made VW switches work.
As I said, that overshoot to 3/4 is perfectly normal and not bad for the engine. Put in a cooler fan switch will help some, but remember that it's helping your mind, not the engine. The engine was designed to work at those temperatures quite happily.
