I agree with Dick either way works, and it's a matter of preference.
We went last summer with our 4 and 7 year olds and stayed on the grounds. We really enjoyed the transportation system (monorail is really great)and the quality of the food, lodging, and the parks. We bought Disney toys and the kids brought some along as well. The housekeeping staff always arranged the toys in action sequences together when we got back.
It is really nice to go for seven days on the grounds, and get maybe 5 or 6 days of park passes. We would go to the parks from opening to maybe 2:00 or 3:00 in the afternoon, and then head back to swim or relax. Then we would head back for dinner and a parade or a fireworks show in the evening. We also went to the Cirque du Soleil Nubia show which the kids loved.
Most everything was a bit expensive (though not as expensive as I had conjured up in my mind) but you always felt like you were getting a top quality product for your vacation dollars.
