The 3 way catalytic converter in a modern car converts CO and CHx (unburned hydrocarbons) in to H2 and O2 and NOx into N2 and O2. The only way I know of to make one quit working is to "poison" it with lead or something else that sticks to the surface of the catalyst and stops it from functioning. A 3 way catalytic converter requires a very precise amount of Oxygen left in the exhaust after combustion to work properly. The most common reason for the converter to stop working is a malfunctioning Oxygen sensor.

I too know not how they could tell if the converter was not working unless there was another senser in or after the convert that checks for the pollutants.

As to running the car with a malfunctioning converter. If the O2 sensor is dead, the car will likely run on an auto-rich (start-up cycle) and knock down your fuel milage. If it is really the converter then there would likely not be any affect on how it runs but you would be pumping out a lot more pollution.
