If this is your primary residence, I would stay with a tank style water heater. The tankless ones have advantages in specific applications (i.e. low usage cabin, remote sink in a garage, instant hot water for tea, etc) but they have disadvantages when used as primary home hot water source.
They typically have very low gpm capacity resulting in cool showers, and require massive amounts of electricity to heat the water quickly. Yes, they consume less energy on a monthly basis, but they can still cost more on a monthly basis because of the cost differences between electricity and natural gas on a $/btu basis.
I agree it is a good idea to replace the old heater. It is near the end of its life and should be replaced before it fails. Actually an easy job to do. I hired some one to replace mine, then felt like a fool for doing so after providing half the labor, half the tools, and seeing how easy the job actually is.
