I assume the boat is plywood on wood rib construction? I would check out CPES (clear penetrating epoxy sealer) for taking care of any areas that may be starting to rot. You can inject it into the wood and halt rot in it's tracks.
As far as paint goes, I believe that you should scrape off any really loose stuff and keep the well adhered paint on. It helps protect the wood. I wouldn't worry that it's lead-based - just try to refrain from sucking on it. A lot of marine paints today contain lead. Not to mention copper cyanide (bottom paint) and all sorts of other nasties.
As far as power, I would look into getting a 5-15 HP vintage engine. If vintage doesn't suit you, I think the 5-15HP would be a good range. Check out the link for good marine engine info and classifieds.
