The water looks fine - I don't see any rust in it.
Are you referring to the sacrificial annode? Yes, that's probably long gone. I haven't replaced it as there is very little clearance above its location on the hot water heater.
Not sure what you mean by the "pipe nipples should have been insulating" - does this mean with a dielectric union? That's in the plan for the repair.
I've never heard of connecting the water pipes with clamps and grounding wire - I would imagine that the cold water pipe is already grounded about as well as it can be, as it's only about 20 feet to where the cold water comes in from the outside basement wall. If I need to do this, what do I connect to as a ground, i.e. the cold water feed from the street or the main electric ground spike near the distribution panel (which happens to be a few feet from the hot water heater)?
