I've had very minimal success with the rag technique you describe. The problem is the amount of solution in contact with the rust is very small. Unless you can immerse the part, it's just not worth the effort. I've had no issues with it affecting paint.
The obvious advantage of using this instead of grinding is that you only remove the rust. Grinding and sanding will inevitably remove a significant amount of good steel. However, with rotors you need a flat surface anyway, so that advantage is out the window. You're better off just taking them to a machine shop to get turned, or if the rust is severe as it sounds then just replace them because turning to remove a lot of rust might not leave the minimum required thickness for the rotors.
