I've seen a similar problem in a couple of classic 900 turbos; perhaps
you have a similar setup in your car. There is a really manky edge
connector that brings power and signals to the instrument pod. It is on
the right (passenger) side of the pod; you can get to it by reaching
through the radio hole (easy) or through the driver's side speaker hole
(harder). It is prone to corrosion; reach in and reseat that. A star
ground point exists almost directly under the driver's side speaker
hole. Reseat all of those connectors, and clean up the ground point on
the alternator bracket that connects to this star point.

When I was tracking this down on a 900T, I checked the sensor (screwed
into the front of the head in B-motor turbos) and was really surprised
how rapidly this sensor reacts to temperature changes. I sampled three
units, and each would react within a second or so to a small (or large)
change in temperature, and all were quite accurate. I would think that
the unit would have enough thermal mass to smooth things out... What
I'm getting to here is that perhaps you have air pockets in your cooling
system, or a crack or hotspot in one of your heads that is causing the
temperature of the coolant as it passes by the sensor to vary greatly.
If you clean up all the electrical stuff and the gauge still jumps
around, invest in a 'block check kit' (about $50 at NAPA) which will
tell you if you have combustion gasses in the cooling system. Or you
could swap in another sensor, but I'd bet that isn't the cause.
